      Abstract: This Special Issue of Oxford Economic Papers is dedicated to the memory of Ansgar Belke. Ansgar passed away unexpectedly at the young age of 55 years. Ansgar was an amazing person, a lovely human being and a great supporter of the International Conference on Macroeconomic Analysis and International Finance almost from its inception. He supported students and young academics with great passion, and he was highly regarded by the international research community. He remained modest and reserved despite his successes. Ansgar had an open ear and a friendly word for everyone. A loving family man, he is survived by his wife Claudia and their three children, Anna-Pia, Henrik, and Lennart.

  • How does the ZLB affect the properties of alternative exchange rate
           systems'

      Abstract: AbstractWe use a standard, two-country Dynamic Stochastic General Equilibrium (DSGE) model with multiple shocks and a Taylor rule to study the effects of the Zero Lower Bound (ZLB) under alternative international monetary arrangements. Whether the ZLB constraint plays a stabilizing or destabilizing role depends on the exchange rate regime and the type of shock. Different shocks may favor different regimes, and the ZLB may lead to a reversal of the ranking of the regimes for some shocks, especially domestic ones. Notwithstanding such individual shock reversals, when considering the groups of external or domestic shocks or all shocks together in a typical economy that stochastically alternates between the ZLB and the non-ZLB states, we find that the introduction of a ZLB constraint does not by itself suffice to make policymakers rethink their choice of the exchange rate regime.

  • Wage growth and inflation in Europe: a puzzle'

      Abstract: AbstractIn many European countries, prior to the pandemic, wages rose faster than productivity, yet consumer price pressures remained subdued. This is puzzling as theory suggests that inflation would pick up with a rise in wage growth that exceeds productivity growth. To shed light on this puzzle, we analyze the transmission of wage shocks to core inflation for a sample of 27 European countries over the period 1995Q1–2019Q1. More importantly, we assess how the transmission depends on a set of factors. We find that historically wage growth has led to higher inflation but the impact has weakened since the global financial crisis. Our analysis shows that the passthrough from wage growth to inflation is significantly lower in periods of subdued inflation and inflation expectations, greater competitive pressures, and robust corporate profitability.

  • Cross-country spillovers of national financial markets and the
           effectiveness of ECB policies during the euro-area crisis

      Abstract: AbstractWe investigate spillover effects between sovereign ratings and sovereign spreads for five euro-area countries—Greece, Ireland, Italy, Portugal, and Spain—using monthly data over the period of January 2000 through June 2019. We extend previous work in two ways. First, using spatial estimation, we model and quantify the spillover effects on ratings and spreads among countries. Secondly, we assess the effectiveness of European Central Bank (ECB) policies on spreads and ratings. We find significant feedback effects among countries. Consistent with the view that forward-looking agents typically respond to credible announcements right away, our results suggest that then-ECB President Draghi’s July 2012 speech was pivotal, and was supported by the ECB’s January 2015 announcement that it would undertake asset purchases.

  • Central bank purchases of sovereign bonds in the euro area, the random
           walk hypothesis, and different measures of risk

      Abstract: AbstractThe large purchase of public sector bonds (PSPP) by the ECB constitutes an interesting special case of quantitative easing (QE). It involved the purchase of risky, peripheral euro area government bonds—not by the ECB itself but by the national central banks at their own risk. The PSPP can be assimilated into a buy-back financed with senior debt, which should reduce the value of the remaining debt. Theory thus suggests that the PSPP should not be expected to have a positive impact on peripheral risk spreads. Empirical studies try to measure the impact of the asset purchases of central banks (QE) using the market reaction at the announcement date. The announcement effects are taken to be permanent because long-term rates are assumed to follow a random walk. We show that this assumption is not warranted for the risk spreads on bonds or the credit default swaps of peripheral euro area countries.

  • Monetary policy expectations and sovereign risk dynamics in the Eurozone

      Abstract: AbstractWe empirically assess the dynamic linkages among sovereign bond yield spreads (both short- and long-term) and monetary policy rates/spreads during the Eurozone’s sovereign and banking crises in the post-2008 period when unconventional monetary policy replaced conventional policy. Our focus is on two subperiods, the crisis period (30 November 2009 to 25 July 2012) and the tranquil period (26 July 2012 to 30 April 2014). For the first subperiod, we noted significant spillovers from the overnight interest spreads spread to almost all sovereign bond yield spreads, at both the mean and volatility levels. Thus, during that period expectations on monetary surprises led bond spreads and their corresponding volatilities compared to the tranquil period, regardless of the bond yields maturities. Overall, we infer that monetary policy and sovereign risk were highly linked during the crisis period and thus, the interest-rate monetary policy transmission mechanism was effective in reducing these yield spreads.

  • Fiscal policy uncertainty and its effects on the real economy: German
           evidence

      Abstract: AbstractThis article introduces a new measure of fiscal policy uncertainty (FPU) based on the disagreement among professional forecasters. We analyse different patterns of this measure for the German economy and also use Italian data for comparison. Especially, we examine the impact of the introduction of the German ‘debt brake’ on FPU. Finally, we conduct an impulse response analysis to investigate the effect of FPU on the real economy and we provide robust evidence that FPU significantly decreases the growth rate of industrial production. The corresponding effect is robust to various sensitivity checks and exceeds the impact of a general measure of economic policy uncertainty. In general, the negative effect on the real economy might be explained by lower hiring and investment by firms, higher costs of financing due to risk premia and lower consumption spending as a result of precautionary savings.

  • How loose, how tight' A measure of monetary and fiscal stance for the

      Abstract: AbstractThis article builds a model-based dynamic monetary and fiscal conditions index (DMFCI) and uses it to examine the evolution of the joint stance of monetary and fiscal policies in the euro area (EA) and in its three largest member countries over the period 2007–2018. The index is based on the relative impacts of monetary and fiscal policy on demand using actual and simulated data from rich estimated models featuring also financial intermediaries and long-term government debt. The analysis highlights a short-lived fiscal expansion in the aftermath of the Global Financial Crisis, followed by a quick tightening, with monetary policy left to be the ‘only game in town’ after 2013. Individual countries’ DMFCIs show that national policy stances did not always mirror the evolution of the aggregate stance at the EA level, due to heterogeneity in the fiscal stance.

  • Pandemic shocks and fiscal-monetary policies in the Eurozone: COVID-19
           dominance during January–June 2020

      Abstract: AbstractWe compare the importance of market factors against that of coronavirus disease-19 (COVID-19) dynamics and policy responses in explaining Eurozone sovereign spreads. First, we estimate a multifactor model for changes in credit default swap (CDS) spreads over 2014 to June 2019. Then, we apply a synthetic control-type procedure to extrapolate model-implied changes in CDS. The factor model does very well over the rest of 2019 but breaks down during the pandemic, especially during March 2020. We find that the March 2020 divergence is well accounted for by COVID-specific risks and associated policies, mortality outcomes, and policy announcements, rather than traditional determinants. Daily CDS widening ceased almost immediately after the European Central Bank announced the Pandemic Emergency Purchase Programme, but the divergence between actual and model-implied changes persisted. This points to COVID-19 Dominance—widening spreads during the pandemic has led to unconventional monetary policies that primarily aim to mitigate short-run fears, temporarily pushing away concerns over fiscal risk.

  • Liquidity traps in a monetary union

      Abstract: AbstractThe closed economy macro literature has shown that a liquidity trap can result from the self-fulfilling expectation that future inflation and output will be low. This paper investigates expectations-driven liquidity traps in a two-country New Keynesian model of a monetary union. In the model here, a rise in government purchases in an individual country has a weak effect on GDP in the rest of the union. The results here cast doubt on the view that, in the current era of ultra-low interest rates, a rise in fiscal spending by Euro Area (EA) core countries would significantly boost GDP in the EA periphery.

  • Why macroprudential policy matters in a monetary union

      Abstract: AbstractThis article discusses the role of macroprudential policy in a monetary union. It focuses on three main points. First, macroprudential policy has the objective of mitigating financial stability risks by preventing the build-up of vulnerabilities and increasing resilience. Second, many vulnerabilities reflect country-specific preferences and interact with national institutions. Monitoring and addressing financial stability risks at the national level are thus important. This holds particularly in a monetary union with economies that are highly integrated financially, but heterogeneous along important dimensions that can significantly affect financial stability risks. Third, cross-border externalities and spillovers call for the coordination of national macroprudential policies at the supranational level. This includes mechanisms to account for a potential inaction bias. Methodologically, the article draws on existing literature adding new empirical evidence on financial integration and adjustment to spillovers in the euro area.

  • Institutions and macroeconomic performance: core versus periphery
           countries in the Eurozone

      Abstract: AbstractWe incorporate institutions into a neoclassical growth model so as to account for macroeconomic differences, as in the data, in 12 Eurozone countries. Modelling institutions in a generic way, we assume that weak institutions are reflected in ill-enforced property rights. When we calibrate and solve the model for each country separately, our results are: (i) including weak institutions helps the model vis-à-vis the data more in the periphery than in the core of the Eurozone; (ii) institutional failures, and their adverse effects on incentives, are worse in the periphery countries and this contributes in explaining lower long-term growth and higher output volatility in these countries; (iii) the same shock affects different countries differently depending on their institutional structure and the mix of fiscal policies; and (iv) counterfactual scenarios imply that periphery countries with weak institutions could gain a lot had their institutional quality been like that in the core.
